Banks unwind large offshore forex positions after regulatory push by RBI

Indian banks have exited significant arbitrage trades in the offshore NDF market following a regulatory directive from the central bank. The move signals tighter oversight on currency positioning and could reshape short-term liquidity and forex market dynamics.

In a decisive shift aimed at tightening oversight of currency markets, Indian banks have unwound arbitrage positions worth up to $40 billion in the offshore non-deliverable forwards (NDF) segment ahead of the April 10 regulatory deadline set by the Reserve Bank of India. According to treasury officials, the unwind has been largely completed, with market participants indicating that banks currently hold no open positions in the offshore NDF market.


The development follows a directive from the central bank asking lenders to exit such arbitrage trades, effectively curbing their participation in offshore currency markets that operate beyond direct domestic regulatory supervision. The NDF market, primarily centered in global financial hubs, allows participants to take positions on the Indian rupee without actual delivery, creating opportunities for arbitrage between onshore and offshore rates.


Over the past few years, Indian banks had increasingly participated in these arbitrage trades, exploiting pricing inefficiencies between domestic and offshore markets. These trades, while profitable in stable conditions, also exposed the system to potential volatility and regulatory blind spots. The RBI’s move appears to be a calibrated effort to bring currency market activity back within the domestic regulatory perimeter.


What is changing is not just the exit from a specific set of trades, but a broader recalibration of how Indian banks interact with global currency markets. By forcing an unwind, the central bank is effectively reducing speculative positioning linked to offshore markets and reinforcing the primacy of the onshore forex ecosystem.


This shift has immediate implications for liquidity and price discovery. With banks stepping away from offshore arbitrage, the linkage between onshore and offshore rupee markets may weaken in the near term. This could lead to temporary dislocations in pricing, particularly during periods of global volatility when offshore markets typically react faster than domestic ones.
